I plan on using this forum for my game's beta testers' bug reporting. Some testers may want to post images. Is it possible to directly upload and post images without needing URLs?

If you want to post images directly to the forum ie attachments you would need to upgrade to a Prophpbb Premium forum as this is a function unique to Premium forums with a 5gb attachment limit - See http://support.prophpbb.com/topic1576.html for details of what else is available with Premium

What happens when the 5gig limit is reached. And to put that into perspective, approximately how many images would 5gig allow?

That will depend on the size of the image - I haven't yet found a forum that has reached that limit. Many forum use a combination of directly uploaded images and images share through a photo sharing site such as Photobucket. There are no limit at all on remotely hosted images shared in this way.
